Does GOOGLE penalize sites that contain links to amazon or IMG elements that contain amazon pics as their SRC? I have read on other forums where GOOGLE is no fan of affiliate sites and tends not to index those sites. Is there any truth to this?

Sites/pages only get penalised for doing something to fool the SEs, They are not penalised for affiliate links.
Thge fact is that SEs do not want thousands of duplicate pages clogging up the SERPs so they are filtered out, and as the vast majority of affiliate site simply take the content direct from the parent they are duplicates so get filtered.

One thing I noticed on your site was that all the links on the front page went straight to Amazon. If you built up the content more and then worked your categories I think you would have better success...
